abstract:
the paper presents new evidence of extrapolative beliefs in cryptocurrency market. using comprehensive cryptocurrency-specific linguistic sentiment indices of 200 most trading active cryptocurrencies, we show that investors extrapolate their sentiments from the past returns and put more weights on recent returns. different from negative predictability on stock returns, investor sentiment exhibits a short-term positive and long-term reversal predictive power on cryptocurrency returns. due to the lack of understanding cryptocurrency fundamentals by investors, sentiment-return extrapolation spirals persist fairly long without a short-term correction. also, positive feedback loop between liquidity and sentiment may amplify the sentiment-return extrapolation spirals.
